Average inflation targeting can improve welfare by adjusting interest rates based on both output gaps and average inflation deviations. The benefit is more significant without smoothing interest rates. This approach makes monetary policy history-dependent, similar to interest-rate smoothing. However, in economies with high policy inertia, the welfare gain from average inflation targeting may be minimal.
